Neuware - 1. 1 INTRODUCTION The final chapter of my Personal Income Distribution, a Hulticapability Theory (Hartog, 1981a) carried as its motto: 'Oh richness of the unfinished'. It concluded a book in which labor services were decomposed into services arising from different capabilities. Individuals were supposed to command stocks of capabilities and to decide on the utilization rates of these capabilities, by balanc ing efforts and rewards. The optimal capability bundle they so defined was to be realized by picking the job that just required this bundle. To derive analytical implications on the structure of the labor market and on the distribution of labor earnings, the key assumption was made that arbitrage in capability supply was possible, i. e. , that effectively capabilities could be sold separ ately and carried a uniform unit price throughout the labor market. While many interesting analytical and empirical results followed, there was also an indication from empirical testing that an earnings function linear in capabilities could be outperformed by a non-linear func- 2 CAPABILITIES, ALLOCATION AND EARNINGS tion, and that the arbitrage assumption might be un tenable. This book attempts to harvest a little from the richness of the unfinished that was left. It returns to some of the old topics and adds some new ones, in a more general model that no longer imposes the assumption that capabilities can be treated as if they can be unbundled. It also draws on new datasets to explore the issues empirically.

This work is concerned with one approach, known as 'the method of arbitrary funetionJ. ' It was put forward by Poincare in 1896 and developed by Hopf in the 1930's. The idea is the following. There is always some uncertainty in our knowledge of both the initial conditions and the values of the physical constants that characterize the evolution of a physical system. A probability density may be used to describe this uncertainty. For many physical systems, dependence on the initial density washes away with time. Inthese cases, the system's position eventually converges to the same random variable, no matter what density is used to describe initial uncertainty. Hopf's results for the method of arbitrary functions are derived and extended in a unified fashion in these lecture notes. They include his work on dissipative systems subject to weak frictional forces. Most prominent among the problems he considers is his carnival wheel example, which is the first case where a probability distribution cannot be guessed from symmetry or other plausibility considerations, but has to be derived combining the actual physics with the method of arbitrary functions. Examples due to other authors, such as Poincare's law of small planets, Borel's billiards problem and Keller's coin tossing analysis are also studied using this framework. This monograph deals with the analysis of a number of formal problems involving this kind of operators (with particular reference to complementarity problems and variational inequalities), and their applications to distributive problems and equilibrium models. Thus the purpose of this work is to provide a set of new results on the solvability of those problems, and a number of economic applications that will illustrate the interest of these results in economics. It is worth stressing from the very begining that our analysis concentrates on the existence (and in some cases optimality) of solutions. That is what is meant here by solvability (in particular, nothing will be said with respect to the uniqueness, stability, sensitivity analysis or computation of solutions). The results on the solvability of operator problems presented here, were actually arrived at as a way of solving specific economic models.
